Your friend can apply on either. For spouse of BC, your friend will need the spouse's British Passport to apply whereas this won't be needed if applied on basis of 5 years residency. That they are separated is not an issue, they still need to be legally married though. Not sure what docs are needed ...

You don't have to get British Citizenship. You can stay on ILR and keep renewing it. That way you don't waste money every 2.5 yrs (FLR(M)). Where as ILR is valid for 10 yrs. If you live in the UK - its a spouse visa at a fee
If you live, work and exercise treaty rights somewhere in Europe (EU member states not the UK) - its a family permit issued for free

I would say that as you are no longer a tier 1 migrant, you cannot apply for dependent tier 1 if she is on her own tier visa and has not been in the UK as your dependent. If the baby is born in the UK, baby will have entitlement to BC as soon as you and your wife receive ILR. No need to apply ILR for the baby and you can register as BC.

No, because she was born abroad before you received ILR. If she was born in UK, then you could register her as a BC and skip ILR.
