They won't provide permanent residence unless you submit the right form (EEA4). Besides that, you must be in country for 5 years as well and your EEA national family member must have exercised his/her Treaty Rights during these 5 years or have acquired permanent residence during this period.

On these terms, you should have applied using the EEA4 form, to obtain permanent residence. I believe that, regardless of the documentation, they will issue you a residence card, since this is what you applied for.

If you meet the 5 years requirement then they will sent you a letter that you are eligible for PR.
You don't have to apply PR then.
After one year you can apply BC.
EEA1/2/3/4 does not matter under EU regulations.

got my eea2residence card now.

2nd eea2 issued today after refusal of eea4

no letter came saying i was due for PR.(imshzd)
i sent almost 7yrs of eeanational exercing treaty right
proof of living together ETC
evidence of living together for almost 7yrs with kids

fresh application sent 3 may 2014(eea2)

after eea4 refusal in april

Congratulations on getting your EEA2 . It's much easier to get an EEA2 than an EEA4. At least you can keep your job now which is good news. You can now apply for EEA4 if you wish, but at least you don't have to worry about your job now.

I recommend applying for EEA4 first as it's only £55. This is because you have to submit the very same proofs for British Citizenship (BC) as you had to for EEA4, and if the Home Office thinks you haven't met the requirements of PR, they can fail you and you would lose the £900 you paid for the BC application! There is also no right of appeal for BC applications, although you can ask for a reconsideration.

No, they won't retain your passport if your BC application fails, they'll just simply return your passport to you (minus the £900 you paid).

Why are you worried about submitting another EEA4 application? It will have no affect on your EEA2 whatsoever if that is what you are worried about. This is because the criteria for an EEA4 application is very different as you know - for that you need 5 years of proofs rather than recent proofs as for the EEA2. The worst that can happen is you will be refused and you could then either ask for a reconsideration before appealing, or just simply appeal. If you feel you have a good case and that they refused you unfairly you will easily win at an appeal. Better still, your spouse should apply for an EEA3, and once she has that, her EEA3 plus proof that you lived together for 5 years will be all the proof you will need for an EEA4 application.

If you have completed 5 years of residence in the UK, you can apply for PR using EEA4. Use your partner EEA3 as evidence. No need to send the treaty rights evidence again. You will need to provide evidence of residence for 5 years.

You don't need a cover letter. Legally you don't need to send an application form.

I think that you should provide a cover letter. It will make things much clearer and give you/your spouse the chance to provide extra information that the application doesn't ask for.

There is no legal requirement to apply using an application form. You can write the application on a blank piece of paper and the HO can't refuse it because you didn't use an application form and didn't answer all the questions.
