I am applying for ILR when eligible in February 2012, along with my family.
I understand that my son, who was born in the UK, becomes eligible for a British passport immediately thereafter while we have to wait for 12 months.

is this correct?

Can this be done during the ILR application or is a further application required?

This suggests that I do not need to add my (uk-born) son to the settlement application we intend to make in February but as soon as that settlement is granted, we can register him for British citizenship via MN1 immediately (whereas we follow in 12 months)? Am I correct?

This appears to save paying for settlement shortly followed by citizenship for him.

We have tier 1 leave to remain till 2014 and do not need to travel in q1/q2 2012.

You son doesn't become eligible for British passport upon you getting ILR. You son will be eligible to register as British Citizen using for MN(1).
The cheapest and best way is to apply for your ILR when the time comes. There is no need whatsoever to include your child with your ILR application as this will just be a waste of money. Just totally ignore your childs status when you apply for ILR. As soon as you receive ILR, apply for childs registeration as British citizen using for MN(1). Once you child is registered, then you can apply for his British passport. But note, that applying for passport is your choice. You are perfectly fine not to apply for passport until you need it. Your child will be a British citizen upon registeration even if he never ever applies for a British passport.
