You need to surrender your passports through VFS. There is a grace period of 3 months within which you can still use the passport.

If you want your wife to get an OCI, then yes she has to surrender her expired (or soon to be expired) Indian Passport

O.k by law she can keep her dual nationality in the in U.K (both passports). So does she have to surrender her indian passport even if she travels on her British passport to India.

UK allows dual Nationality, India doesn't. So she has to surrender her passport (even though expired) within 3 months of becoming a British Citizen.

If she goes for a Indian visa on her British Passport, she could be asked to surrender her Indian Passport at that given stage.

Indian law requires that she surrender her passport. Taking out an OCI is optional. If she doesn't surrender it she would be liable for a fine if and when she tries to travel to India

Check the link

You are supposed to submit within 3 months of receiving your British passport. You mentioned that your wife received her passport recently, it shouldn't be a problem

The important date is the date you acquire the foreign citizenship i.e. the date on the naturalisation certificate and not the passport date. You state that she acquired BC mid last year so as long as she did not use the Indian passport for travel, she won't get penalties.

Just explain you did not understand, although that is pretty difficult to say as I think most Indians know there is no dual citizenship!
Imagine the longer it is left the less convincing your not knowing will sound!
Bite the bullet and go for it.
